For a patient, long-term investor, a 1031 exchange is one of the more useful tools in the tax code. It allows you to sell an investment property and defer the capital gains tax by reinvesting the proceeds into other like-kind real property. It is not a loophole, and it has strict rules. Most of the problems I see come from missing a deadline or mishandling the money.

The basics

A 1031 exchange applies to real property held for investment or business use. A primary residence does not qualify, and neither does property you intend to flip. Under current federal law, the exchange covers real property, not personal property or other asset types. Texas has no state income tax, so the deferral you are chasing is the federal one. Confirm the details with a qualified tax professional before you act.

The two clocks

  • 45 days from the sale closing to identify, in writing, the replacement property or properties you might buy.
  • 180 days from the sale closing to complete the purchase.

Neither deadline can be extended for convenience, and weekends and holidays do not stop the clock. In a market where good property takes time to find and inspect, the 45-day window is the one that causes trouble.

The money must never touch you

You need a qualified intermediary, hired before closing, to hold the sale proceeds. If the funds are paid to you, even briefly, the exchange can fail. This is not something to improvise at the closing table.

Where I see exchanges go wrong

  • Listing the sale before the intermediary is in place.
  • Waiting too long to start looking, then buying a weaker property to beat the deadline.
  • Buying down in value or taking cash out without understanding that can create taxable "boot."
